The second one is incorrect. You cannot use the demolished side wall as a parking area.

"If we demolished this side wall, we could use this [area] for parking." okay
"If we demolished this side wall, we could use this as a parking area." okay

The demonstrative "this" is a little more forgiving than "it," regarding antecedents.
Even though my second example uses "this" twice, I believe the meaning is clear.

In these sentences, "can" and "could" are interchangeable.
"Demolished" may be present or past tense.
However, you should pair "demolish" with "can" and "demolished" with "could."

Hmmm -- But you may say, "If we demolish etc., we can/could etc."

But not "If we demolished etc., we can etc."

So your second example is wrong both because "it" has no antecedent, and because you've paired "demolished" with "can."
